What is the Effective Exchange Rate?

The Effective Exchange Rate (EER) is an index that comprehensively evaluates the value of a country's currency against the currencies of its major trading partners. While typical exchange rates (e.g., USD/JPY) show the relative value between two specific currencies, the EER is a weighted average that accounts for trade volume and economic size, reflecting the overall "strength" or "competitiveness" of the currency.

Nominal and Real Effective Exchange Rates

Nominal Effective Exchange Rate (NEER): An index calculated solely based on exchange rates, without considering price level changes. It is mainly used to understand short-term currency movements. Real Effective Exchange Rate (REER): An index adjusted for inflation (price indices) across countries, reflecting the more realistic competitiveness of a currency. It is useful for analyzing whether a currency is overvalued or undervalued.

How to Analyze Exchange Rates Using the Effective Exchange Rate

The effective exchange rate is a useful indicator for capturing the overall strength and competitiveness of a currency, which may not be evident through a single currency pair. It can be used for market analysis from the following perspectives.

Understand the Relative Strength of a Currency

If the effective exchange rate is rising, it means the currency is becoming "stronger overall" against the basket of its trading partner currencies.

Identify Overvaluation and Undervaluation

When the real effective exchange rate (REER) significantly deviates from its long-term average, the currency may be considered overvalued or undervalued.

Analyze the Impact on Exports and Imports

A rise in the REER suggests a decline in export competitiveness, while a decline implies a favorable environment for exports. This can serve as a basis for forecasting future trade balances and exchange rate trends.
